What is a non-passive income?
Non-passive income, also known as active or earned income, refers to the money that you earn through your active efforts, typically by trading your time and expertise for compensation. This is the inverse of passive income, which is earned with minimal effort or active involvement.
Nonpassive income and losses constitute any income or losses that cannot be classified as passive. Nonpassive income includes any active income, such as wages, business income, or investment income.
In the world of personal finance, understanding the distinction between passive and non-passive income is incredibly important. Passive income is generated with minimal effort and offers financial freedom, while non-passive income often demands more active involvement.
Your salary or hourly wage is a prime example of non-passive income, as it requires ongoing work to sustain.
Generally, passive income is not income that comes from something you've been materially involved in such as the wages you earn from a job. A second job. Getting a second job isn't going to qualify as a passive income stream because you'll still need to show up and do the work to get paid.
For income to be considered non-passive, the taxpayer must materially participate in the activity. This is determined on an annual basis; because a taxpayer qualifies in one year does not automatically qualify him or her in subsequent tax years.
A business activity or trade is considered nonpassive if a taxpayer materially participated in a business venture. The criteria for nonpassive business activities include performed action, the pursuit of the revenue, and overall duration.
In most cases, rental income is treated as passive income, even when an investor spends time overseeing a rental property business.
The determining factor in whether the income should be reported as Passive or Non-Passive depends on whether the taxpayer materially participated in the business activities. See: Publication 925 - Passive Activity and At-Risk Rules.
Portfolio income does not come from passive investments and is not earned through regular business activity. It comes from dividends, interest, and capital gains, or from interest paid on loans. The categories of income are important for tax purposes.
Is hobby passive income?

Earned income includes wages, salary, tips and commissions. Passive or unearned income could come from rental properties, royalties and limited partnerships. Portfolio or investment income includes interest, dividends and capital gains on investments.

While you don't have to work for your monthly Social Security checks, you did have to work to establish your Social Security benefit, so there's a bit of gray area here. But in many ways, Social Security and other retirement income sources like pensions can be considered passive income for most practical purposes.
Under U.S. tax law, a passive activity is one that produced income or losses that did not involve any material participation by the taxpayer. For example, if you own farmland but rent it out to a farmer who does all the work, you're making passive income. Passive losses cannot be used to offset earned income.
Passive activities include trade or business activities in which you don't materially participate. You materially participate in an activity if you're involved in the operation of the activity on a regular, continuous, and substantial basis.
If you have Schedule K-1 income that is generated from an S corporation, and you were actively participating in the business, then it would be non-passive. It is not automatically earned income or passive income. This means it falls somewhere in between, but without the Medicare and Social Security tax features.
Because limited partners are investors who do not take an active role in the business, the IRS does not consider any income they receive from the limited partnership as earned income. Instead, it is viewed as passive income, which is not subject to self-employment taxes.
Are guaranteed payments passive or Nonpassive?
Income and losses from the following activities is generally nonpassive: Salaries, wages, and Form 1099 commission income. Guaranteed payments. Interest and dividends.
For tax purposes, true passive income activities are either 1) “trade or business activities in which you don't materially participate during the year” or 2) “rental activities, even if you do materially participate in them, unless you're a real estate professional.”
The individual must still materially participate in each rental real estate activity for it to be nonpassive. Under Sec. 469(c)(7), however, an individual can elect to aggregate all rental real estate activities and consider all such activities as one activity for purposes of determining material participation.
Airbnb lets you generate passive income from your home or spare room. Being an Airbnb host involves listing your property on its platform, which handles bookings and communications with guests. Hosts are paid out based on guest stays.
Rental Losses Are Passive Losses
Here's the basic rule about rental losses you need to know: Rental losses are always classified as "passive losses" for tax purposes. This greatly limits your ability to deduct them because passive losses can only be used to offset passive income.
